30-second takeaway

Understand how spreading exposure can reduce concentration without eliminating market risk.

Learning objective

What you should be able to explain.

Identify concentration hidden across companies, sectors, regions and asset classes, while recognizing that diversification cannot prevent market loss.

Why this matters

Many labels can conceal one shared driver. Looking through underlying holdings reveals whether exposure is truly spread across different risks.

Vocabulary first

Diversification: Spreading exposure across holdings with different underlying risks rather than relying on one position or driver. Correlation: A statistical measure of how two assets have moved in relation to one another. Concentration risk: Exposure to a small number of holdings, counterparties or common economic drivers that can dominate a portfolio outcome.

THE CONCEPT, CONNECTEDRisk & psychology
01Different sources of return

Diversification spreads capital among holdings, industries, regions or asset classes so one outcome has less control over the whole portfolio.

02More holdings is not always broader

Several funds can own many of the same securities.

03Correlation can change

Assets that behaved differently in normal markets may fall together during stress.

Follow the mechanism from left to right; each step adds context for the next.

01

Different sources of return

Diversification spreads capital among holdings, industries, regions or asset classes so one outcome has less control over the whole portfolio.

02

More holdings is not always broader

Several funds can own many of the same securities. Look through the labels to understand overlap, top positions and shared risk factors.

03

Correlation can change

Assets that behaved differently in normal markets may fall together during stress. Historical relationships are useful context, not permanent promises.

04

The goal is resilience

Diversification cannot prevent loss. It aims to reduce avoidable concentration and create a portfolio whose risks better match its purpose.

WORKED EXAMPLE

Apply the concept.

Five technology funds may own the same mega-cap stocks. The account contains five tickers but can still depend on one sector, valuation factor and economic outcome.

COMMON MISCONCEPTION

Where reasoning breaks down.

More holdings do not automatically mean more diversification. What matters is whether the holdings respond differently to the same underlying risks.

CHECK YOUR UNDERSTANDING

Can you explain the idea?

Try recalling it in your own words, then compare your reasoning with the lesson explanation.

Put the concept into practice

Compare the largest holdings of two funds in their official reports. Calculate one shared-company exposure using portfolio and fund weights.

Go one level deeper

Distinguish risk reduction from a holding-count formula

A portfolio's variance depends on weights, individual variability and pairwise co-movement. A holdings-count measure based only on weights cannot account for shared exposures or changing correlations. Company-specific risk can fall while market, currency or liquidity risk remains. Look-through analysis is especially important when funds and direct shares overlap.

Four equally weighted funds all track the same index. Does four tickers establish four independent sources of return?

No. Equal weights spread wrapper exposure, but the underlying market exposure can remain nearly the same.

MAKE THE IDEA YOURS

Explain it. Try it. Come back to it.

Understand how spreading exposure can reduce concentration without eliminating market risk.

TRY TO RECALL BEFORE YOU REVEAL

What should you inspect when two funds have different names?

Try a foundation question
Does owning many different tickers necessarily make a portfolio well diversified?
Apply it to a second question

Four equally weighted funds all track the same index. Does four tickers establish four independent sources of return?

Compare your reasoning

No. Equal weights spread wrapper exposure, but the underlying market exposure can remain nearly the same.
