30-second takeaway

Learn what the Federal Reserve does and how policy can influence borrowing, liquidity and financial markets.

Learning objective

What you should be able to explain.

Differentiate the FOMC’s target range from the market-determined effective federal funds rate and connect policy to financial conditions.

Why this matters

A policy announcement changes a set of conditions and expectations, not every market rate by the same amount. Target ranges and observed rates differ.

Vocabulary first

Federal funds rate: The market rate on overnight unsecured federal-funds transactions between eligible institutions. The FOMC sets a target range; the New York Fed separately publishes the effective federal funds rate calculated from reported transactions. Monetary policy: Central-bank actions and communications intended to influence monetary and financial conditions under its mandate. Inflation: A broad rise in prices that reduces the purchasing power of money.

THE CONCEPT, CONNECTEDEconomics
01The central bank

The Federal Reserve supports monetary policy, financial-system stability, bank supervision and payment-system functions in the United States.

02Target versus effective rate

The Federal Open Market Committee sets a target range for the federal funds rate.

03More than one tool

The Fed can use asset holdings, communications and liquidity facilities in addition to rate policy.

Follow the mechanism from left to right; each step adds context for the next.

01

The central bank

The Federal Reserve supports monetary policy, financial-system stability, bank supervision and payment-system functions in the United States.

02

Target versus effective rate

The Federal Open Market Committee sets a target range for the federal funds rate. Eligible institutions transact in overnight unsecured federal-funds loans; the New York Fed publishes the effective federal funds rate, a volume-weighted median of eligible transactions. The target is the policy objective, while the EFFR is an observed market rate.

03

More than one tool

The Fed can use asset holdings, communications and liquidity facilities in addition to rate policy. The purpose and market effect depend on circumstances.

04

Markets anticipate

Prices often move before a decision as expectations change. The statement, projections and press conference can matter as much as the announced rate.

WORKED EXAMPLE

Apply the concept.

The FOMC announces a target range. Eligible institutions transact in overnight unsecured federal-funds loans, producing transaction rates. The New York Fed publishes the effective federal funds rate calculated from those transactions.

COMMON MISCONCEPTION

Where reasoning breaks down.

The Federal Reserve does not directly set every consumer or market interest rate. Its policy tools influence a wider system of rates and financial conditions.

CHECK YOUR UNDERSTANDING

Can you explain the idea?

Try recalling it in your own words, then compare your reasoning with the lesson explanation.

Put the concept into practice

Read a dated FOMC statement and the New York Fed EFFR description. Separate the policy target, observed transaction rate and forward interpretation.

Go one level deeper

Policy setting, observed rate and market expectations differ

The FOMC target range is distinct from the effective federal funds rate, a transaction-based overnight measure. Administered rates and other implementation tools help influence overnight conditions. Longer-term yields incorporate the expected path of short rates and term premiums. A central-bank balance-sheet action is not the same operation as a government spending decision or a guarantee of rising asset prices.

The target range is unchanged but a two-year Treasury yield moves. Is that necessarily a contradiction?

No. Expectations for later decisions and risk premiums can change even while today's policy target stays unchanged.

TRY TO RECALL BEFORE YOU REVEAL

Is the effective federal funds rate the same thing as the target range?

Apply it to a second question

The target range is unchanged but a two-year Treasury yield moves. Is that necessarily a contradiction?

Compare your reasoning

No. Expectations for later decisions and risk premiums can change even while today's policy target stays unchanged.
